I have an overall sturdy scramble cabinet that the plywood outter layer has some of this light splitting. I want to restore this and repaint the cabinet. Any suggestions on doing this? What should I use besides paint to protect the wood? Bondo? Glue? Do I have to use Oil based paint? Any help/suggestions is greatly appreciated.

since you said you plan to fully restore it. I would sand it down, then apply a skim coat of bondo to fill all the cracking. Sand smooth, prime, paint ect.

Although IMO I would probably leave it as is. Sure it's showing its age but it's original and overall looks to be in good shape.

My plan was to tape off the stencils and do the yellow then go back and paint the stencils. The cabinet has that rough texture so I also was wondering how to preserve that without sanding it all smooth.

No real way to get rid of the splitting without a sand and repaint. You could try some wallboard compound (can't believe I am saying this) or wood filler and see if you can use some kind of tool to smush it all over the cracks to fill them cosmetically. Then just wipe it down with a damp towel to remove the excess, prime and paint.
